When I click on 'Outgoing Server', then 'Edit', there isn't an 'OAuth2' option listed as an option in the drop-down list for Authentication Method.

I updated to the most recent Thunderbird, and the option is still not listed.

Please let me know what I need to do to set up OAuth.

The server must be smtp.office365.com, not smtp-mail.outlook.com. If you didn't have the correct server, change it, restart TB, and see if OAuth2 is an option. If not, there is a way to force it.
